The Short Story on Schlumberger: Go Long

By LIAM DENNING
Sometimes markets are right for the wrong reasons.

Investors have gotten bullish on Schlumberger, pushing the stock up 8% this week, thanks to rival Halliburton. That company said Monday that its second-quarter earnings rose 83%, far outpacing expectations of a 28% increase. The hope is that Schlumberger, the world's biggest oil-services company, does likewise when it reports second-quarter results Friday.

Yet Wall Street forecasts for earnings per share of 68 cents at Schlumberger imply no growth. That is because Schlumberger and Halliburton differ in a key respect. North America accounted for almost half of Halliburton's second-quarter revenue and provided the biggest boost to earnings. Drilling in shale-gas fields means strong demand for high-margin pressure-pumping equipment and services. This accounts for about a third of Halliburton's North American revenue, according to BofA Merrill Lynch Global Research.

Schlumberger, on the other hand, generates only about a fifth of its revenue from North American oil services. What's more, BofA reckons only about 40% of that earns medium or high margins, compared with north of 60% at Halliburton and Baker Hughes. So while Schlumberger should reap some benefit from the North American drilling boom, potential gains look relatively modest. But this shortcoming may be a long-term strength that is far more important than whether Schlumberger hits the ball out of the park Friday.

The North American gas-drilling boom that has so benefited Halliburton and others is keeping gas prices low through oversupply, sowing the seeds of its own slowdown. When that happens, Schlumberger, with its more international orientation stemming from years of building deep business relationships in areas like the Middle East and Russia, should come into its own.

Ultimately, most of the world's oil and gas is outside the U.S., so that is where oil companies will have to invest. As Jim Crandell of Barclays Capital says, "No one will benefit more from that than Schlumberger."

Plus, Schlumberger looks cheap, historically speaking. Since the start of 2000, Schlumberger's one-year forward price-to-earnings multiple has on average been 25% higher than that of competitors. Today, at 16.8 times expected earnings, the multiple is in line with its peers. That, not Halliburton's outperformance, is why investors are right to snap up shares in Schlumberger.
